Top 5 Undervalued Stocks To Own For 2014

Last weekend I continued my search for potentially undervalued / overvalued small-cap companies perhaps overlooked by the street. I stumbled upon, Pacific Sunwear of California (PSUN) or PACSUN as most of you may know it as. The company describes itself as a leading specialty retailer rooted in the action sports, fashion and music influences of the California lifestyle. The Company sells a combination of branded and proprietary casual apparel, accessories and footwear designed to appeal to teens and young adults. The past decade has been a wild ride for shareholders.

However, this year has been especially rewarding up to this point. Year to date shares have traded higher by a mouth watering 127% amidst renewed optimism and subsiding fears of solvency. In this article I would like to take the other side of the trade as I fear shares may have risen too far too fast without the support of fundamentals. I would like to review the company's recent performance, financial situation, future headwinds, and growth potential in the years ahead.

Investors waiting for Caterpillar (CAT) to turn into a butterfly will have to wait a while longer.

The maker of heavy machinery said profits fell 44% during the third quarter, while earnings-per share dropped to $1.45, well below forecasts for $1.68. Caterpillar also slashed its guidance for full-year earnings to $5.50, down from $6.50.

It’s fair to say investors were expecting more. In the days ahead of the report, share of Caterpillar had traded up to the top-end of the range they’d been trading in for the last six months. Instead, Caterpillar’s stock has fallen 6.2% to $83.69 at 12:43 p.m. today, bringing it back towards the low end of the range.

Caterpillar also had the misfortune to report on a day when investors are concerned that China could take steps tighten credit. And with Caterpillar’s exposure to emerging markets, that’s likely hitting shares as well.

Caterpillar’s dismal report is weighing on other stocks machinery companies.Terex(TEX) has fallen 2.5% to $34.37, Joy Global (JOY) has dropped 1.1% to $53.91 and Manitowoc (MTW) is off 1.9% at $19.36.

Earnings season will continue this week for the Dow Jones Industrials (DJINDICES: ^DJI  ) , with eight of its components reporting earnings between Tuesday and Thursday. But if you don't have the time to look at all of those earnings reports, the two stocks you shouldn't miss are Caterpillar (NYSE: CAT  ) and AT&T (NYSE: T  ) , whose results will be especially important in setting the direction of the Dow and the stock market in general.

A different feline ticker symbol, Caterpillar (CAT), has been thrown out of a lot of investors' portfolios in recent months. Today's quarterly EPS of $1.45 (most analysts, such as Value Line and Yahoo Finance, expected closer to $1.68) and nearly 20% decline in revenues will keep this "cat" in the doghouse for a while.

I do believe as Wal-Mart gets hurt, the dollar stores will do a little better especially Dollar General (DG), but don overlook Dollar Tree (DLTR). Wall Street is worried about Costco (COST) but I believe it will actually outperform expectations. Costco seems to have figured out how to grow much faster than Wal-Mart and still provide affordable health insurance for most employees.

Another issue that Varco has to face is the specter of increasing competition. Cameron International (NYSE: CAM  ) has arisen as a big player in the drilling and production systems space, with a particular emphasis on subsea applications like blowout preventers. With Cameron sporting a recent partnership with Schlumberger (NYSE: SLB  ) , the combination will have both the expertise and the financial resources to challenge Varco in that niche. More broadly, up-and-coming Forum Energy (NYSE: FET  ) has sought to emulate Varco's broad-based services menu, offering remotely operated vehicles for deepwater inspection and construction as well as pipe and cementing materials and a range of subsea systems and equipment. Forum has posted solid results in its brief history, taking steps to continue its fast growth trajectory.

Schlumberger (SLB) was a top performer during the quarter, continuing its strong performance since the summer of 2012. Since late June 2012 (6/22) through mid-颅April 2014, the stock (a holding since late September 2011) is up approximately 60% -颅nearly double the S&P 500 Index's gain of 36%. Schlumberger continues to do what it does best dominate their respective industry and generate industry-颅leading growth and cash flow generation. The Company is a leading global provider of oil services. At the risk of repeating an oil service industry clich茅, "the easy oil has been found." The technological development being brought to bear to the extremes and complexities in the exploration and development of hydrocarbon energy is relentless. The Company's depth and breadth of their integrated products and services has been at the forefront of the unceasing progress of energy services for decades. Indeed, according to the Company, over the past decade, total E&P capital expenditures have increased by 400%, yet global oil production is up only a scant 15%. Furthermore, in just the last three years, the upstream E&P industry has spent on average $600 billion per year yielding only a net increase in global oil production coming from the shale deposits in North American. Due to the significant advancements in horizontal drilling and multistage fracking natural gas prices are generally one-颅hird of what they are in Europe or Asia.
